Market Linked Debentures are of two types: 

  • Principal Protected MLD
  • Non-Principal Protected MLD

A company issues an MLD with a coupon of 9% p.a. with a tenure of 3 years. However, it has a warning that a 9% coupon will only be given if the underlying index performs more than 10%.

Case 1: If the underlying index does not perform more than 10%, only the principal will be returned.

Case 2: If the underlying index performs more than 10%, the principal amount along with the coupon will be returned.

The above example, explains the working of principal-protected MLD. It has an inbuilt feature of capital protection, regardless of existing market situations. This is principal protected MLD.

Non- Principal protected MLD – A non-principal-protected MLD does not have any capital protection feature. The returns on this MLD are higher as it involves higher risks.

The following are the features of a market-linked debenture:

  • Their issuance is regulated by the Securities and Exchange Board of India (SEBI).
  • The credit ratings of MLDs are given by various agencies. The highest credit rating is AAA, followed by AA+, AA, AA- and so on.
  • MLDs do not give returns intermittently like many other forms of investments; they give returns upon maturity.
  • The repayment of MLDs includes the principal along with interest.
  • Market-linked debentures may or may not be listed on the exchange for public trading.
  • Anyone can invest in MLDs. However, because of their high ticket size and structured nature, MLDs are more suitable for high-net-worth individuals.

  • Market-linked debentures are not a conventional form of investment. This debt instrument has a high-risk factor. However, the risk is compensated with the high returns investors can earn on their investment.
  • It is a structured product and can be used for tax planning in large net-worth portfolios.
  • The face value of a market-linked debenture begins from Rs 10 lac. Hence, it is less suitable for retail clients.

Liquidity Risk
